Closing Entries

The closing entries is an important step at the end of an account period after financial statements has been prepared.
Temporary or nominal accounts accumulate data related to one accounting period. They include income statement accounts, the dividends account, and the income summary account, that is, revenue, expense and capital withdrawal (dividend) accounts are temporary accounts. Why are they temporary accounts? Because the accounts are opened at the beginning of a period, used to only record transactions and events for that period, and then closed at the end of the period, which means they will have zero balances at the start of the next period. The closing entries applies only to temporary accounts.
Permanent or real accounts report on activities related to one or more future accounting periods. They carry their ending balances into the next period and generally consist of all balance sheet accounts. These asset, liability, and equity accounts are not closed.Closing entries are the journal entries used to transfer the balances of these temporary accounts to permanent accounts.
After the closing entries have been made, the temporary account balances will be reflected in the retained earnings. However, an intermediate account called income summary is created.Revenues and expenses are transferred to the income summary account, the balance of which clearly shows the company’s income for the period. Then, Income Summary is closed to retained earnings. The steps of closing entries is as follows:
1.Close the revenue accounts to income summary.
The balance of the revenue account is the total revenue for the accounting period.Since revenue is one of the components of the income calculation, in the last day of the accounting period it is closed to the income summary account.
Once this closing entries is made, the revenue account balance will be zero and the account will be ready to accumulate revenue at the beginning of the next accounting period.
2.Close the expense accounts to income summary.
Expenses are the other component of the income calculation and like revenue, are closed to the income summary account.
After closing, the balance of expenses will be zero and account will be ready for the expenses of the next accounting period. At this point, the credit column of the Income Summary represents the firm’s revenue, the debit column represents the expenses, and balance represents the firm’s income for the period.
3.Close income summary to retained earnings.
The income or loss for the period ultimately adds to or subtracts from the firm’s capital. The retained earnings account is a capital account that accumulates the income from each accounting period.
4.Close dividends to retained earnings.(https://www.daowen.com)
Any capital withdrawals during the period will reduce the capital account balance, so the withdrawal is closed to retained earnings.
The following example shows the closing entries of Company ABC.
Table 7-1

The purpose of the closing entries is twofold.First, it resets revenue, expense, and dividends account balances to zero at the end of each period. This is done so that these accounts can properly measure income and dividends for the next period.Second, it helps in summarizing a period’s revenues and expenses.
To find out the errors that are made during the process of posting the adjustments and closing entries to the ledger accounts, it is necessary to make a new trial balance.
